Use your Spaceman costume to get through the shadows there and keep heading north. You'll see two kids. One of which wants to do some card trading.
The other standing by a breakable wall that you can hit from this side to make a short-cut from the Gate to the Village. Anyway, follow that low brick wall to the right of the breakable part and the kids, there's a little path you can walk up that seemingly dead-ends. That dead end is the cave. You use your Spaceman again to light up the mouth of the tunnel and then enter it. Once you enter the cave, it is wicked easy to miss the chest in it. The screen loads and you are facing north. The path ahead of you makes a 90 degree turn to the left, ending on a ladder.
